Another Manic Monday&#8230;"},"content":{"rendered":"<p>There appear to be two schools of wildly-diverging thought among investors right now, and I&#8217;ve been thinking how to bridge the two camps, since I can&#8217;t imagine them being\u00a0<em class=\"_7s4syPYtk5hfUIjySXcRE\">both<\/em> so incredibly wrong given the trillions of dollars on the line on each side.<\/p>\n<p class=\"_1qeIAgB0cPwnLhDF9XSiJM\">On the pessimists side are numerous successful investors (<a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.linkedin.com\/pulse\/we-stock-market-bubble-ray-dalio\/\" target=\"_blank\" rel=\"noopener nofollow ugc\">Ray Dalio<\/a>,\u00a0<a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.gmo.com\/americas\/research-library\/waiting-for-the-last-dance\/\" target=\"_blank\" rel=\"noopener nofollow ugc\">Jeremy Grantham<\/a>,\u00a0<a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.smh.com.au\/business\/markets\/it-must-end-badly-buffett-s-right-hand-man-says-wall-street-is-showing-bubble-signs-20210225-p575pn.html\" target=\"_blank\" rel=\"noopener nofollow ugc\">Charlie Munger<\/a>,\u00a0<a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/markets.businessinsider.com\/news\/stocks\/big-short-michael-burry-warns-stock-market-huge-risk-crashing-2021-2-1030106969\" target=\"_blank\" rel=\"noopener nofollow ugc\">Michael Burry<\/a>) who believe the economy is in a massive bubble.\u00a0 Both the <a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/i.imgur.com\/caRQtOq.png\" target=\"_blank\" rel=\"noopener nofollow ugc\">Buffett Indicator<\/a>\u00a0and\u00a0<a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/i.imgur.com\/YB3MCn8.png\" target=\"_blank\" rel=\"noopener nofollow ugc\">Shiller PE<\/a> show the stock market is highly overvalued by historical measures.\u00a0 \u00a0Shiller PE in particular shows the stock market as being the 2nd most overvalued in the last 140 years.<\/p>\n<p><a href=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Buffett_Indicator.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-1506\" src=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Buffett_Indicator.png\" alt=\"\" width=\"1000\" height=\"480\" the optimists side is the bond market, where the yield curve is normal and not inverted, and showing signs of increasing but modest inflation.\u00a0 \u00a0Which is a sign of a recovering economy.\u00a0 \u00a0Rising inflation expectations is telling us that our big problem right now is that the economy is recovering *too* quickly, which is a nice problem to have.<\/p>\n<p><a href=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Bond_Info.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-1520\" src=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Bond_Info.png\" alt=\"\" width=\"937\" height=\"1024\" the near-term.\u00a0 \u00a0 VIX is a measure of how much volatility markets foresee in the near future.\u00a0 \u00a0 When the SP500 is hitting new heights, but the stock market is concerned about an imminent crash, VIX will rise.\u00a0 \u00a0When SP500 hits a new heights but VIX is falling, that indicates confidence that a crash is not imminent.\u00a0 \u00a0The falling VIX shows the market is increasingly growing confident about the stock market&#8217;s near-term future.<\/p>\n<p class=\"_1qeIAgB0cPwnLhDF9XSiJM\"><a href=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/SP500_vs_VIX.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-1521\" src=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/SP500_vs_VIX.png\" alt=\"\" width=\"1000\" height=\"480\" class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.barrons.com\/articles\/fed-is-committed-to-easy-money-until-recovery-is-much-further-along-powell-says-51614096019\" target=\"_blank\" rel=\"noopener nofollow ugc\">Fed&#8217;s foot firmly on the gas pedal<\/a>, a <a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.cnbc.com\/2021\/03\/02\/stimulus-update-democrats-aim-to-pass-1point9-trillion-covid-relief-bill-next-week.html\" target=\"_blank\" rel=\"noopener nofollow ugc\">massive fiscal stimulus working its way through Congress<\/a>, and with a <a href=\"https:\/\/www.nytimes.com\/2021\/03\/01\/business\/infrastructure-biden-stimulus.html\">de facto second fiscal stimulus in the form of a major infrastructure bill<\/a> in view, the odds of a recession related to the business-cycle or Fed overtightening this year is basically zero, though some shock like war or natural disaster could still come out of left field.<\/p>\n<p class=\"_1qeIAgB0cPwnLhDF9XSiJM\">But we&#8217;ve seen instances where the stock market crashed even when the real economy kept growing.\u00a0 The best example is the <a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/i.imgur.com\/auZia85.png\" target=\"_blank\" rel=\"noopener nofollow ugc\">&#8220;Black Monday&#8221; crash of October 19, 1987<\/a>.\u00a0 \u00a0The stock market had risen 44% year-to-date in 1987, and gotten significantly ahead of the underlying economy.\u00a0 \u00a0The resulting stock crash on Black Monday hit like a bolt from the blue, for reasons that are still not well-understood.\u00a0 The <a class=\"_3t5uN8xUmg0TOwRCOGQEcU\" href=\"https:\/\/www.investopedia.com\/ask\/answers\/042115\/what-caused-black-monday-stock-market-crash-1987.asp\" target=\"_blank\" rel=\"noopener nofollow ugc\">S&amp;P 500 dropped 20% in a day<\/a>, but the real underlying economy (as measured by GDP) kept right on growing.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-large wp-image-1505\" src=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Black_Monday-1024x635.png\" alt=\"\" width=\"640\" height=\"397\" srcset=\"https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Black_Monday-1024x635.png 1024w, https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Black_Monday-300x186.png 300w, https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Black_Monday-768x476.png 768w, https:\/\/www.mathewbinkley.org\/wp-content\/uploads\/2021\/03\/Black_Monday.png 1251w\" sizes=\"auto, (max-width: 640px) 100vw, 640px\" \/><\/p>\n<p class=\"_1qeIAgB0cPwnLhDF9XSiJM\">A scenario similar to a &#8220;Black Monday&#8221; could easily play out this year.\u00a0 \u00a0 The stock market has gotten significantly ahead of the underlying economy due to fiscal stimulus, optimism about the pandemic ending, inflation expectations, etc.\u00a0 \u00a0The stock market, or at least the most overvalued sectors of it, could experience a significant correction (alongside other overvalued assets like cryptocurrency) out of the blue and wipe out a lot of paper wealth, while the underlying economy keeps on strengthening.<\/p>\n<p>That&#8217;s a plausible scenario, but of course doesn&#8217;t mean it must happen.\u00a0 \u00a0 The stock market could keep plowing upwards on sheer momentum regardless of nosebleed valuations.\u00a0 \u00a0But it&#8217;s a possibility to keep in mind when making investment decisions.\u00a0 \u00a0In recent weeks I&#8217;ve watched friends on Facebook plowing money into tech stocks and cryptocurrency, not understand that at their current valuations they aren&#8217;t an investment, merely a lottery ticket with a substantial chance of leaving them poorer.\u00a0 \u00a0If you pay $10 for a $5 bill with the hopes that you can find someone to buy it for $20 tomorrow&#8230;.\u00a0 \u00a0That will eventually fail spectacularly.<\/p>\n<p>The current bubble will eventually run out of steam and pop.\u00a0 \u00a0I suspect that, whenever the end of this bubble arrives, it will do so with relatively little advanced notice by historical standards.\u00a0 \u00a0 Given how artificial and manipulated the current economy is,\u00a0 I don&#8217;t suspect it will &#8220;coast&#8221; for several years like it did during Obama&#8217;s last term\/Trump&#8217;s first term, but is more likely to experience a Wile E.
